Energy Return on Energy Invested

One of the criticisms of oil sands production is that the process requires too much energy. Some argue that these projects are a poor way to use energy, because the energy return on energy invested (EROEI) is ~ 3:1 (which would mean it takes 1 BTU of energy input to produce 3 BTUs of bitumen output). Most conventional oil, on the other hand, has an EROEI in the range of 10:1 to 20:1.

The concept of EROEI has sometimes been used to challenge the logic of certain energy projects. The production of bitumen from oil sands has been challenged on the basis of low EROEI. So is the production of oil sands ultimately doomed by a low energy return? Let’s investigate.

Introduction to EROEI Basics

The concept of energy return on energy invested is greatly misunderstood. On the one hand some argue that EROEI doesn’t matter, only economics. This misses a key point: EROEI is going to affect the future of energy production, because it can be used to show that in order to maintain the current net energy for society, energy production must accelerate as EROEI declines. At low EROEI far more gross energy production is required to achieve the same net, as illustrated below:

But it is also true that companies don’t make project decisions on the basis of EROEI. What EROEI can tell us is the relative sustainability of the fossil fuel inputs to various projects, and it can be a useful tool of energy policy when comparing different processes. The lower the EROEI of a process, the lower the sustainability and the faster fossil fuel resources are depleted.

SandRidge Mississippian Trust II is a statutory trust formed to own overriding royalty interests to be conveyed to the trust by SandRidge Energy, Inc. (SandRidge) in 67 producing horizontal wells, including 13 wells, which are awaiting completion (the Producing Wells), in the Mississippian formation in northern Oklahoma and southern Kansas, and overriding royalty interests in 206 horizontal development wells (The Development Wells) to be drilled in the Mississippian formation (the Development Wells) on properties within an Area of Mutual Interest (the AMI). SandRidge is an independent oil and natural gas company engaged in the development and production activities related to the exploitation of its holdings in West Texas and the Mid-Continent area of Oklahoma and Kansas. The AMI, which is limited to the Mississippian formation, consists of approximately 81,200 gross acres (53,000 net acres) held by SandRidge. The Bank of New York Mellon Trust Company, N.A. is trustee (the Trustee), and The Corporation Trust Company is a Delaware Trustee (the Delaware Trustee).

The Mississippian formation is encountered at depths between approximately 4,000 feet and 7,000 feet and lies between the Pennsylvanian-aged Morrow formation and the Devonian-aged Woodford Shale formation. Effective as of January 1, 2012, the royalty interests was conveyed from SandRidge's interest in the Producing Wells and the Development Wells. The royalty interest in the Producing Wells (the PDP Royalty Interest) entitles the trust to receive 80% of the proceeds from the sale of production of oil and natural gas attributable to SandRidge's net revenue interest in the Producing Wells. The royalty interest in the Development Wells (the Development Royalty Interest) entitles the trust to receive 70% of the proceeds from the sale of oil and natural gas production attributable to SandRidge's net revenue interest in the Development Wells.

As of December 31, 2011, the total proved reserves estimated to be attributable to t! he trust were 26.1 million barrels of oil equivalent. This amount includes 10.2 million barrels of oil equivalent attributable to the PDP Royalty Interest and 15.9 million barrels of oil equivalent attributable to the Development Royalty Interest. The proved reserves consist of 46.8% oil and 53.2% natural gas. In addition, as of December 31, 2011, there were 9.8 million barrels of oil equivalent of probable reserves estimated to be attributable to the trust, all of which were attributable to the Development Royalty Interest. The probable reserves consist of 46.9% oil and 53.1% natural gas.

SandRidge will retain 20% of the proceeds from the sale of oil and natural gas attributable to its net revenue interest in the Producing Wells, as well as 30% of the proceeds from the sale of future production attributable to its net revenue interest in the Development Wells. SandRidge initially will own 48.2% of the trust units. SandRidge operates 79% of the Producing Wells. The completed Producing Wells and 121 other Mississippian wells outside of the AMI that have been completed by SandRidge have an average perforated length of approximately 4,200 feet. SandRidge Exploration and Production, LLC (SandRidge E&P), a wholly owned subsidiary of SandRidge, will grant to the trust a lien on its interests in the AMI.

The Underlying Properties are located in Noble, Kay, Alfalfa, Grant and Woods counties in northern Oklahoma and Harper, Comanche, Sumner and Barber counties in southern Kansas in the Mississippian formation, which is an expansive carbonate hydrocarbon system located on the Anadarko Shelf. The Mississippian formation can reach 1,000 feet in gross thickness and the targeted porosity zone is between 50 and 100 feet in thickness. As of December 31, 2011, there were approximately 43 horizontal rigs drilling in the formation, with 19 of those rigs drilling for SandRidge. As of December 31, 2011, SandRidge had approximately 1.5 million net acres leased in the Mississippian formation in north! ern Oklah! oma and Kansas.

    SandRidge has made a huge bet on the Mississippian Lime shale play, especially after selling off its Permian Basin assets late last year. Unfortunately, that bet hasn't paid off well for shareholders, as the company saw its spun-off royalty trusts SandRidge Mississippian Trust I (NYSE: SDT  ) and SandRidge Mississippian Trust II (NYSE: SDR  ) fail to meet their projections for distribution amounts during the first quarter. It completed a 32 stage frac on the Neal 8-1H well in January 2013. As of February 26, 2013, flowback operations were underway and for the last seven days the well averaged 806 barrel of oil equivalent per day with a peak rate of 871 barrel of oil equivalent per day with an 85% oil component.

Permian Basin

As of December 31, 2010, SandRidge operated approximately 2,600 gross producing wells in the Permian Basin, with an average working interest of 94%. In March 2011, SandRidge's average daily net production in the Permian Basin was approximately 29,600 Boe/d. SandRidge was operating 16 rigs in the basin as of March 31, 2011. SandRidge drilled 484 wells in this area during the year ended December 31, 2010.

Fuhrman-Mascho Field

The Fuhrman-Mascho field is located near the center of the Central Basin Platform in the Permian Basin. The field produces from the Grayburg/San Andres formation from average depths of approximately 4,000 to 5,000 feet. The Fuhrman-Mascho field is a producing field in the Permian Basin and! it has p! roduced approximately 142 MMBoe as of December 31, 2010. During 2010, SandRidge operated eight drilling rigs in the area and has drilled 307 wells as of March 31, 2011.

    The problem here is that SandRidge has been�dependent�on asset sales and its running out of assets to sell. In addition to the Permian sale, SandRidge has now taken three royalty trusts public. One consisting of Permian Basin assets, SandRidge Permian Trust (NYSE: PER  ) and two consisting of Mississippian assets, SandRidge Mississippian Trust I (NYSE: SDT  ) and SandRidge Mississippian Trust II (NYSE: SDR  ) . While SandRidge still owns a portion of each trust, it likely will continue to sell off its ownership stake in each trust as well as other assets it still owns. At some point SandRidge will need to live within its oil and gas cash flows, otherwise, its not worth owning.�

Asia

Sunwing produces approximately 1,800 (gross) barrels of light oil per day in Dagang, in China's Hebei province, in a production sharing agreement with Petrochina in which Sunwing is the operator and maintains a royalty interest in the revenue stream from its first project carried out in the Daqing Oil Field. In November 2002, the Company entered into a 30 year production sharing contract (PSC) with China National Petroleum Corporation (CNPC) for the Zitong block, which covers an area of approximately 248,000 gross acres after contractual relinquishments in the Sichuan basin.

During the year ended December 31, 2006, the Company farmed out 10% of its working interest in the Zitong block to Mitsubishi Gas Chemical Company Inc. of Japan. In Phase I of the contract, Ivanhoe reprocessed 1,649 miles of two dimensional (2D) seismic data and acquired 705 miles of new 2D s! eismic data. In Phase II of the contract, the Yixin-2 and Zitong-1 gas wells were drilled during the year ended December 31, 2010, and completed during the year ended December 31, 2011. Ivanhoe�� oil production originates in the Kongnan oilfield in Dagang, Hebei Province, China (the Dagang field). In 2011, production in averaged 967 barrels per day net. The Company�� Nyalga Block XVI is in the Khenti and Tov provinces in Mongolia. The block covers an area of approximately 3.1 million gross acres, after a 25% relinquishment in 2010.

Canada

Ivanhoe holds a 100% working interest in the Tamarack Project, subject only to a 20% back-in right held by Talisman Energy. Tamarack is a 6,880 acre lease located approximately 10 miles northeast of Fort McMurray, Alberta, Canada. The Tamarack integrated oil sands project (Tamarack Project) consists of a two-phased 40,000 bbl/d steam-assisted gravity drainage thermal recovery (SAGD) and HTL facility.

Ecuador

The Company's activities in Latin America are carried out under its wholly owned subsidiary, Ivanhoe Energy Latin America Inc. Ivanhoe Energy Ecuador Inc., a Canadian company is a wholly owned subsidiary of Ivanhoe Energy Latin America Inc. and is responsible for the Company's activities in Ecuador.
